This section uses an example of spot market foreign exchange rates to illustrate the idea of arbitrage. Exchange rates, the ratios at which monetary currencies trade, are increasingly important in the world’s economy as larger and larger sums of currencies are exchanged in the process of international trade and international payments. Exchange rates express the relative market values between two currencies and can be expressed in terms of either currency. If the exchange rate between U.S. dollars and Euros is such that it takes $\$ 1.25$to purchase one Euro, then the exchange rate is$1.25$dollars per Euro or$0.80$Euros per dollar. To illustrate the power of arbitrage free modeling, consider three exchange rates: (1) U.S. dollars to Euros, (2) Euros to Japanese yen, and (3) yen to U.S. dollars. Arbitragers in foreign exchange markets are continuously scanning market exchange rates to detect if and when the no arbitrage condition at the end of Section 1.4.1 fails to hold. For example, consider the following three rates: 1. U.S. dollars to Euros :$1.5$U.S. dollars per Euro 2. Euros to Japanese yen :$0.01$Euros per yen 3. Yen to U.S. dollars : 80 yen per U.S. dollar An arbitrager is aware that: (1) exchanging$\$150$ from U.S. dollars to 100 Euros, (2) then exchanging the 100 Euros to 10,000 yen, and (3) finally, exchanging the 10,000 yen back to $\$ 125$U.S. dollars will cause a loss of$\$25$. Going in the other direction must make money. Starting with $\$ 150$and: (1) exchanging the dollars to 12,000 yen, (2) exchanging the 12,000 yen to 120 Euros, and (3) finally, exchanging the 120 Euros to$\$180$ will make a profit of $\$ 30$. The only arbitrage-free pricing relationship is when the product of all three rates is$1.0$(e.g.,$1.5 \times 0.01 \times 80 \neq 1$). As financial mathematics is used to develop more and more sophisticated arbitrage-free models, financial market prices are driven closer and closer to prices that optimally organize production and consumption. A key insight is that market prices drive everyone’s analysis of the benefits and costs of all decisions in a market-based economy. Basically, the difference is the time value of money since buying the financial asset involves a cash outlay while entering a forward contract on that asset does not. This difference in financing can be easily modeled using observable market rates (i.e., riskless interest rates). Let’s look at a simple illustration involving tickets to an event. One way to arrange to attend an event such as a play or a football game is to buy a ticket ahead of time – paying cash and receiving the ticket perhaps a few weeks before the event. Another way might be to reserve a ticket by guaranteeing payment for the ticket on the day of the event. In both cases, payment is guaranteed and receipt of the ticket is guaranteed. In the first case the transaction is a spot transaction with immediate cash payment. In the second case, the transaction is a forward contract since both the payment and the issuance of the ticker were deferred. In theory, the ticket with deferred payment should sell at a higher price since deferred payment allows the ticket buyer to earn interest on the money up until payment is made on the day of the event.
